What inventory turnover measures

Inventory turnover counts how many times a business sells through and replaces its stock over a period — almost always one year. It answers a simple operating question: is inventory moving, or is it sitting on the shelf tying up cash? A high turnover means stock sells quickly and little capital is locked up in unsold goods; a low turnover points to overstocking, slow sellers, or demand that came in below plan.

The ratio is built from two figures that both live at cost. Cost of goods sold (COGS) is the direct cost of everything sold during the year. Average inventory is the typical value of stock held at cost across that same year. Dividing one by the other gives the number of turns.

The formula

Both terms must be at cost. Using revenue in the numerator would inflate the ratio, because revenue includes the markup that inventory value does not. Average inventory is usually estimated as the beginning balance plus the ending balance, divided by two:

Days inventory outstanding

Turnover expressed as a count of turns is useful, but many people find days easier to picture. Days inventory outstanding (DIO) converts the ratio into the average number of days a unit stays in stock:

A higher turnover produces a lower DIO — the faster stock turns, the fewer days any single item waits to be sold. DIO is also one of the three legs of the cash conversion cycle, alongside days sales outstanding and days payable outstanding.

Worked example: a specialty retailer

A specialty retailer reports $500,000 in cost of goods sold for the year. Its inventory was worth $90,000 at the start and $70,000 at the end, so average inventory is:

The retailer sold and replaced its entire stock roughly six and a quarter times over the year. Converting to days:

On average, an item sits in the store for about 58 days before it sells. Whether that is healthy depends on what the retailer sells: for fast fashion it would be slow, but for furniture or specialty hardware it is reasonable.

Reading the result

There is no universal "good" number — turnover varies enormously by sector. Grocers and fresh-food sellers often exceed 15 turns because their goods spoil, forcing rapid movement. Car dealers, jewellers, and heavy-equipment sellers may sit below 2, since each unit is expensive and sells infrequently.

The signal comes from comparison, not the raw figure:

A falling turnover trend within the same business is often more informative than any single reading, because it strips out the industry effect and shows whether stock is starting to pile up.

Common pitfalls

The most frequent mistake is mixing bases — dividing revenue by inventory at cost, which overstates turnover. A second is using a single point-in-time inventory balance for a seasonal business; a toy shop measured only in December looks far leaner than it is across the year.
