Working capital defined

Working capital, or net working capital, is the money a business has to run its day-to-day operations once its short-term obligations are accounted for. It is measured straight from the balance sheet as current assets minus current liabilities. A positive figure means short-term assets more than cover short-term debts; a negative figure means the reverse.

Current assets are the resources expected to turn into cash within a year — cash itself, accounts receivable, inventory, and short-term investments. Current liabilities are the obligations due within the same year, such as accounts payable, accrued expenses, short-term borrowing, and the current portion of long-term debt. Working capital is simply the gap between the two.

The formula

Net working capital is the difference between the two balance-sheet totals:

The same two figures also give the current ratio, which restates the gap as a proportion rather than an absolute amount:

The absolute working-capital figure tells you how much cushion exists in currency terms, while the ratio makes that cushion comparable across businesses of very different sizes. A current ratio above 1 always corresponds to positive working capital, and a ratio below 1 to negative working capital.

Worked example: a manufacturer

A manufacturer reports $500,000 of current assets and $300,000 of current liabilities on its balance sheet. Net working capital is the difference:

So the business has $200,000 of short-term resources left over after covering its near-term obligations. The current ratio expresses the same position as a proportion:

A ratio of 1.67 means the firm holds $1.67 of current assets for every $1.00 of current liabilities — a comfortable but not excessive cushion.

Reading the current ratio

The ratio is easiest to interpret in bands. The boundaries below are common rules of thumb rather than fixed thresholds, and the right level varies widely by industry.

A ratio below 1 flags that short-term assets do not fully cover short-term debts, which can signal liquidity strain. A very high ratio is not automatically good: it may mean cash, receivables, or inventory are tied up rather than being put to productive use.

Why it matters, and its limits

Working capital is one of the clearest measures of short-term financial health. Lenders and suppliers watch it to judge whether a business can pay its bills, and a shrinking figure over successive periods is a common early warning of cash-flow trouble even when the income statement still looks profitable. The measure has limits. It treats all current assets as equally liquid, yet slow-moving inventory or overdue receivables are far harder to convert to cash than the balance sheet suggests. Some businesses — supermarkets and other fast-cash retailers — deliberately run on negative working capital because they collect from customers before paying suppliers. Read working capital alongside the nature of the business, not as a verdict on its own.
