Net profit margin defined

Net profit margin is the share of revenue that survives as profit once every cost has been paid. It takes net income — revenue minus all expenses — and expresses it as a percentage of revenue. A net margin of 15% means that for every dollar of sales, 15 cents remains after cost of goods, operating expenses, interest, and tax.

Because it sits at the very bottom of the income statement, net margin is the single figure that answers "does this business actually make money?" A company can post strong sales and healthy production margins yet still land near a net margin of zero if overhead, borrowing costs, or tax erode the difference.

The formula

Net income is what remains after subtracting total expenses from revenue:

Revenue is the denominator, not cost, so net margin can never exceed 100% and falls as expenses rise. When expenses match revenue, the margin is 0%; when they exceed it, the margin turns negative and the business runs at a loss.

Worked example: a small consultancy

A consultancy books $200,000 of revenue in a year. Its total expenses — salaries, rent, software, interest on a loan, and tax — come to $170,000. Net income is the difference:

So 15 cents of every revenue dollar is kept as profit. If the firm trimmed $10,000 of expenses to $160,000, net income would rise to $40,000 and the margin to 20% — a five-point gain from a 5% cut in costs, which shows how sensitive the bottom line is to expense control.

Gross, operating, and net margin

Three margins step down the income statement, each subtracting more costs than the last:

Reading the three together is more informative than any one alone. A wide gap between gross and net margin points to heavy overhead, large interest costs, or a high tax burden, each of which suggests a different lever for improving profitability.

Interpreting the result

A net margin is only meaningful in context. Comparisons work in two directions: against competitors in the same industry, and against the same company over prior periods. Grocery chains routinely operate on net margins of 1–3%, where scale rather than margin drives profit, while established software firms may clear 20% or more.

A falling net margin on rising revenue is a common warning sign — it means costs are growing faster than sales. Because net margin captures financing and tax as well as operations, a change can come from anywhere on the income statement, so pairing it with gross and operating margin helps locate the cause.
